Field Exams Confirm Limits, but Miss Coverage: Case Study

Executive Summary

This case highlights a common asset-based lending (ABL) blind spot — field examiners are trained to confirm collateral and insurance limits, but not coverage integrity.

Certificates of Insurance confirm that coverage exists at a moment in time, but they do not reflect:

  • Endorsements added at renewal.
  • Exclusions that materially affect covered inventory.
  • Sublimits that erode real collateral protection.

Because no independent insurance review occurred post-renewal, a material change in coverage went unnoticed, and an otherwise compliant ABL facility was left exposed.

Borrower

The borrower is a regional wholesale food distributor operating temperature-controlled warehouse facilities. The company is financed under a $65M ABL revolving credit facility, with the borrowing base primarily supported by inventory and accounts receivable.

Inventory values are material, seasonally elevated and highly sensitive to handling and storage conditions.

Insurance Program at Close

At closing, the borrower maintained:

  • All risk property insurance.
  • Limits sized appropriately to reported inventory values.
  • Business interruption coverage.
  • Lender listed as lender loss payee. 

The insurance program was documented as compliant based on a certificate of insurance, and limits aligned with borrowing base exposure at the time of closing.

In ABL, collateral can be perfect and limits can look right, yet coverage can still fail the credit. Independent insurance oversight is what closes that gap.

Operating Reality (Pre-Loss)

A routine field exam was conducted mid-year.

As part of the inspection:

  • Inventory quantities and values were verified.
  • Storage conditions were reviewed.
  • The examiner confirmed that property limits were sufficient based on the COI provided. 

No review of policy forms, endorsements, exclusions or renewal changes was within the scope of the field exam. 

Approximately two months later, the Borrower renewed its property insurance program. 

At renewal:

  • Inventory coverage was amended with a temperature-related spoilage exclusion.
  • Certain inventory locations became subject to material sublimits.
  • These changes did not impact stated policy limits shown on the COI.
  • No alert was triggered, and no post-renewal review occurred. 

Loss Event

Shortly after renewal, a mechanical failure occurred at one of the borrower’s primary cold-storage facilities, resulting in significant spoilage of inventory.

The loss was submitted as a property claim based on the understanding that inventory limits remained sufficient.

The carrier denied the majority of the claim due to:

  • The newly added spoilage exclusion.
  • Inventory sublimits introduced at renewal.

Credit Impact

The loss resulted in:

  • A material reduction in eligible inventory.
  • Immediate borrowing base contraction.
  • Increased revolver utilization.
  • Liquidity pressure during a high-throughput operating period.

Importantly:

  • The field exam had accurately verified inventory.
  • Insurance limits were technically sufficient.
  • The failure occurred because coverage had changed, not limits.

The lender first learned of the coverage gap after the loss.

Key Credit Takeaway

Field exams validate collateral and limits — but they do not validate coverage.

Insurance risk can emerge on renewal, between exams, not during them.
